Is it bad for the engine to lug too much???

One situation that is really bad on a diesel is to lug it so hard that the rpm drop to the point the oil pressure starts to drop. My neighbor would run his tractor up a steep grade he needed to shift down but would let the tractor slowly lug down to the point the tractor would nearly stall with black smoke rolling. Really hard on the crank and rod bearings with the oil pressure low and hammering hard on the crank is just a bad combo. That tractor is now in the junk row on their farm. Wonder why.

I think I would either raise the height of the cut, or take smaller bites.

Yep, I agree...
Can't see any good reason to let an engine lug. If it is lugging, you're trying to do more then the tractor can.

time to downshift or take a smaller bite!

Sounds like normal use of power to me momentary heavy loads never hurts an engine unless it's about to fall apart any way. Just keep an eye on the temp gauge.
